In manage orders module on the payments tab when someone made a payment there is Refund and Manual Refund buttons. How does it work? When I click on Refund, does it refund the money through the payment gateway?

Refund will refund through your payment gateway. Manual refund means you intend to use your payment gateways own user interface to refund, and you're marking in the Storefront as refunded.
